Finally, after 23 days, an official patch has been released by Bethesda. Available both for download by PC users and over Xbox Live for Xbox 360 users. This new patch fixes the FormID bug, which was the underlying problem with the Shivering Isles Reference Bug. It is recommended that all players, even those who have not installed Shivering Isles, install this patch, because the FormID problem has been found to affect all versions of Oblivion. Those who have Shivering Isles can play without worry now.

This will be found in the Oblivion News Thread after this topic dies out.

Something to do with the characters memory usage going into overdrive and as soon as you drop something, it disappears because there is no memory to support it, or something like that.

It involves FormIDs, which are used to identify every single item in the game. Scripts attached to 6 NPCs was set to be a global script; which means that it is always on. Plus, one line in those scripts was somehow corrupted and caused the FormID maker (I don't know what else to call it.) to also corrupt and fail to reset when all form IDs are used up, which the game will then delete items within the game to make room for more IDs. Until ultimately, every single item in the game is deleted.

It's just like installing a patch. Sign in to Xbox Live, start Oblivion, and it'll ask you to install it.
