Im on Iron Gate Mission 3. When I complete the level, I get the Golden Back Ring to restart me over. How am I suppose to find the Chao without the upgrades? I cant move on to the other levels without completing this one first.

I believe that you need the mystic melody for some of the chao-finding stages.

All of them actually, unless you use the super bounce for some of them.
